You smelled right. You could do it with an obnoxious amount of scripting, but that'll be something more easy for me.

I was also thinking of a way of imporving the third person camera. Make it so that it can measure how far it is from the player to the wall/celing and then decrease the camera z distance relative to the avalible space. The other thing to go with this is some core way of setting the alpha value for a model, so as the camera gets close the player becomes see-through. And if you want it to be really pretty, then face culling is neccisary.
